This article will define the term and explain the legal implications behind sweat equity.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Overview&nbsp;<\/span><\/h2>\n\n\n\n<p><span data-preserver-spaces=\"true\">Sweat equity is a term business owners and investors use to describe a special kind of compensation. This is where a startup business gives its employees and directors shares (or the option to <a href=\"https:\/\/legalvision.co.uk\/business-sale-purchase\/buying-business-shares\/\">purchase shares<\/a>) in the company.\u00a0<\/span><\/p>\n\n\n\n<div class=\"box box--icon box--info\">\n<p><span data-preserver-spaces=\"true\">From the perspective of the business owners, sweat equity is a way to motivate and incentivise your employees or directors without having to pay them outright and drain cash from your company&#8217;s balance sheet. By literally being invested in the business, they will work harder (&#8220;sweat&#8221;) to improve the value of their shares in the business, thereby growing the business as a whole.&nbsp;<\/span><\/p>\n<\/div>\n\n\n\n<p><span data-preserver-spaces=\"true\">Generally, if you <a href=\"https:\/\/legalvision.co.uk\/startups\/allocate-equity-startup\/\">give someone &#8220;equity&#8221; in your company<\/a>, they have immediate rights as a shareholder in the business. In other words, they will be owners of the business. This means they can:<\/span><\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li><span data-preserver-spaces=\"true\">vote at shareholder meetings;&nbsp;<\/span><\/li>\n\n\n\n<li><span data-preserver-spaces=\"true\">be paid their share of dividends if a dividend is declared; and&nbsp;<\/span><\/li>\n\n\n\n<li><span data-preserver-spaces=\"true\">receive their portion of the company&#8217;s assets if it is wound up.<\/span><\/li>\n<\/ul>\n\n\n\n<p><span data-preserver-spaces=\"true\">On the other hand, options give them the right to acquire equity in the company later. Until they exercise this option, they will not have any rights in the company.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">We will now consider the implications of both in more detail.&nbsp;<\/span><\/p>\n\n\n\n<h2 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Equity Shares&nbsp;<\/span><\/h2>\n\n\n\n<h3 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Transferring Existing Shares vs Issuing New Shares<\/span><\/h3>\n\n\n\n<p><span data-preserver-spaces=\"true\">If you grant another person, including an employee, shares in your company, your ownership will be diluted. How this dilution takes place depends on whether you transfer existing shares or create new ones.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">If you transfer existing shares you own to your employee(s), you will have fewer shares. However, the total number of shares in existence does not change.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">In comparison, if you issue new shares, the value of any shares you hold will be worth less.&nbsp;<\/span><\/p>\n\n\n\n<div class=\"box box--warning box--icon\">\n<p><span data-preserver-spaces=\"true\">Losing a portion of your ownership can have unforeseen consequences, which we will consider.&nbsp;<\/span><\/p>\n<\/div>\n\n\n\n<h3 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Shareholder Rights<\/span><\/h3>\n\n\n\n<p><span data-preserver-spaces=\"true\"><a href=\"https:\/\/legalvision.co.uk\/uncategorised\/rights-and-liabilities-of-a-shareholder\/\">Shareholders have certain rights in the company<\/a>, and you must protect these rights. Otherwise, they can have a claim against the company (or its directors).\u00a0<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Most importantly, shareholders will usually have the right to vote in shareholder meetings involving essential company decisions. These include issuing new shares or amending the company&#8217;s articles of association.&nbsp;<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">They will also have the right to be paid a dividend if a dividend is declared. That means that if you want to pay yourself a dividend and there are other shareholders, you must pay them as well.&nbsp;<\/span><\/p>\n\n\n\n<div class=\"box box--icon box--idea\">\n<p><span data-preserver-spaces=\"true\">You should consider if you want your employees to have these rights. It is possible to vary these rights by issuing employees a different class of shares.&nbsp;<\/span><\/p>\n<\/div>\n\n\n\n<h3 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Classes of Shares<\/span><\/h3>\n\n\n\n<p><span data-preserver-spaces=\"true\">You can attach or modify the rights attached to the shares. For instance, you may want to remove the rights to participate in shareholder meetings and entitle the shareholders to dividend payments if and when they are made. These kinds of shares are known as non-participating shares.<\/span><\/p>\n\n\n\n<p><span data-preserver-spaces=\"true\">Alternatively, you may want to ensure that you and the other founding shareholders receive the first rights to dividend payments. You would effectively create preference shares for you and the other founding shareholders and then <a href=\"https:\/\/legalvision.co.uk\/corporations\/a-shares-vs-b-shares\/\">issue another class of shares (you can call them &#8220;B shares&#8221;)<\/a>.\u00a0<\/span><\/p>\n\n\n\n<h3 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Tax Implications&nbsp;<\/span><\/h3>\n\n\n\n<p><span data-preserver-spaces=\"true\">Shares fall under taxable income, specifically &#8220;employment-related securities&#8221;. Therefore, the employee will need to pay taxes on the value of the shares. Of course, this depends on the company&#8217;s value. <\/span><\/p>\n\n\n\n<div class=\"box box--icon box--info\">\n<p><span data-preserver-spaces=\"true\">For instance, this may not be a considerable sum if the company is in its early stages.&nbsp;<\/span><\/p>\n<\/div>\n\n\n\n<h3 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Purchase Price&nbsp;<\/span><\/h3>\n\n\n\n<p><span data-preserver-spaces=\"true\">You are free to sell the shares to your employees or directors at a specific price. For instance, you may not be keen to give away the shares. <\/span><\/p>\n\n\n\n<div class=\"box box--icon box--idea\">\n<p><span data-preserver-spaces=\"true\">However, by offering them for sale, employees or directors that purchase them will have directly invested their money in the company. This can be an additional motivating factor.&nbsp;<\/span><\/p>\n<\/div>\n\n\n\n<h3 class=\"wp-block-heading\"><span data-preserver-spaces=\"true\">Shareholder Agreements<\/span><\/h3>\n\n\n\n<p><span data-preserver-spaces=\"true\">A shareholder agreement can create certain obligations between shareholders that are separate from any rights they have in the company as a shareholder. In other words, this is a private agreement between the shareholders that will not create any rights or obligations in the company but can be an effective way to specify important things, such as:<\/span><\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li><p><span data-preserver-spaces=\"true\">restrictions on the right of shareholders to transfer their shares;&nbsp;<\/span><\/p><\/li>\n\n\n\n<li><p><span data-preserver-spaces=\"true\">promises not to compete with the businesses; and<\/span><\/p><\/li>\n\n\n\n<li><p><span
